This is crazy! - Part III

Yet another Monday where the title of this entry is appropriate. As anyone who has followed this blog over the last year knows I have been very wary about the banking sector for a long time now (including Lehman, see my entries on Dec 10 2007 and on March 18 2008).

Today, however, the obvious shock is that Lehman Brothers has actually filed for bankruptcy (That BoA buys Merrill Lynch almost disappeared in the news flow…)! It doesn’t matter how likely this has seemed over the last couple of days, seen more long-term this is at least as shocking as the take-over of Freddie and Fannie. Lehman has been around even longer than these institutions, more than 150 years! That is longer than the light bulb, penicillin, the Otto-engine, Marx, Keynes.....

Now the time has come for the investors to show their true colors. Is this a buying opportunity (in a couple of days) or is it the start of the end of the correction in all sorts of markets? I saw an obvious trade two years ago (selling all kinds of risky assets, and buying treasuries). That was one of those opportunities you couldn’t miss (it is rare that all markets behave like Icarus at the same time (and flies that close to the sun). This time it is different. It is much less obvious that the markets will continue down (particularly in the US). I am still a pessimist, however, and I think I will stay at the sidelines for yet a while. Perhaps I should even short one of the major players in the CDS market!! That’s where I suspect some of the major crises will appear over the next couple of months (see my entry Will the hurricane calm down before it reaches the CDS market? on January 22 2008).

But things change quickly these days and one should not expect to be able to enter exactly at the bottom…… Caveat emptor!

Some spontaneous reflexions on the FFF saga (Freddie+Fannie+Fed)

Yesterday (Sunday) Fed took over Freddie Mac and Fannie Mae! Despite being fairly expected I still think it is an extremely significant event in the history of finance. Remember, these are two central pillars in the US financial system. They have been around “forever” and they own or guarantee half of the US mortgage stock. This is not the ordinary bank rescue or the ordinary interest rate cutting. This is the end of an era. And this mother of all the moral hazard inducing events throughout history is executed by Hank Paulson, the long-time Goldman Sachs CEO! Not by a left-wing politruck-politician!

All the major stock markets rallied this morning (Sweden OMX +4.5% right now)) and there is no doubt that a lot of market participants can relax for a while (for instance one of the Swedish government owned pension funds that holds significant amounts of agency debt). On the whole, however, I am really struggling to interpret this event as a positive one. Instead, I see it as a severe symptom of just how sick the world’s financial system still is (rated FFF ?). And, remember, these agencies are only pivotal in the mortgage market (as I understand it) and not at all in the corporate debt market. Alas, this is not a bail out of the corporate sector (but for the banking system) and there are plenty of areas where future credit losses might appear. And there is probably a limit to how much the US tax payers are willing to pay to rescue the world... :)

To sum up, I am still skeptical about valuations in the markets and if I was the lead analyst with a bank I would summon my analysts and tell them to stay in defensive mood.

- Roskilde Bank kollapsade i vårt grannland Danmark!

A nice way of using the credit derivatives market!

I find it very interesting and encouraging that Morgan Stanley has decided to use their own credit default swap spreads to determine how much they are to lend to hedge funds! It might sound a bit odd at first but I think it makes perfect sense. If you believe in efficient markets, that is.

Since investment banks such as Morgan act as important counterparts to hedge funds (they serve as prime brokers) it is crucial for them (and for the US taxpayer) that they lend to creditworthy hedge funds. This is of course determined by the CDS spread of the hedge fund (if there is such a spread). The new thing here is that Morgan Stanley uses its own spread to determine how much it is to lend overall to hedge funds. In a way it uses the credit default swap market as an indicator of its own liquidity risk (funding liquidity). The more risky Morgan is considered by the market the less it lends! It’s as simple as that. The point is of course that in times when Morgan Stanley is considered risky, less investors are willing to lend to them and the more difficult it would be to fund hedge fund lending.

A nice innovative way of using the credit derivative market and a further blow to the rating agencies. The regulators should be happy though.

Maybe something banks in other countries could think of introducing in other types of lending? Many European banks, for instance, have traded credit default swaps.
